Microsoft Copilot Compliance: What Every M365 Enterprise Needs to Know

Microsoft Copilot has become one of the fastest-adopted enterprise AI tools in history. Rolled out across Microsoft 365, it's now embedded in Word, Excel, Teams, Outlook, SharePoint, and more - putting AI capabilities directly in the hands of millions of employees who never had to request access or go through an IT approval process.

That ubiquity is also the compliance problem.

Copilot operates within your Microsoft 365 tenant, which means it has access - often broad access - to your organisation's data. It can read emails, summarise documents, draft responses, and surface information from SharePoint and OneDrive. And if you haven't configured it carefully, it may be doing so in ways that create compliance risks your legal and privacy teams don't know about.

This guide covers the compliance obligations specific to Microsoft Copilot, the gaps organisations most commonly overlook, and how to build a governance framework that lets you benefit from Copilot without the regulatory exposure.

Why Copilot Compliance Is Different From Other AI Tools

Most AI compliance conversations focus on employees using external tools - ChatGPT, Claude, Gemini - to which they're sending data from your organisation. Copilot is different in an important way: it's inside your Microsoft 365 environment. It accesses your tenant's data directly.

This creates a distinct compliance challenge. You're not worried about employees sending data out to an unknown AI platform. You're worried about an AI system with broad read access across your internal data store being used in ways that:

  • Surface data that some users shouldn't be able to see
  • Generate outputs that reflect sensitive information in contexts where disclosure isn't appropriate
  • Create records (or fail to create records) that affect your compliance posture under various regulatory regimes
  • Enable automation that bypasses human review required by regulation or policy

The Copilot compliance challenge is fundamentally about data access governance, retention, and audit trail - not just data exfiltration.

Key Compliance Areas for Microsoft Copilot

1. Over-Permissioned Data Access

Microsoft Copilot respects existing Microsoft 365 permissions when accessing data. It can only surface content that the user querying it already has access to. This sounds reassuring - but it exposes a pre-existing problem that many organisations have ignored for years: over-permissioned SharePoint and OneDrive environments.

If an employee has inadvertent access to a SharePoint site containing HR records, legal documents, or sensitive financial data because permissions were never properly configured, Copilot will surface that data in response to prompts. This isn't a Copilot bug - it's a permissions hygiene issue that Copilot makes suddenly visible.

Before enabling Copilot broadly, organisations should audit Microsoft 365 permissions to identify and remediate over-permissioning. This is a significant undertaking in large environments, but it's compliance work that should have been done anyway - Copilot just makes the urgency undeniable.

2. Data Retention and eDiscovery

Microsoft Copilot generates interaction logs - prompts, responses, and actions taken. These interactions may be subject to your organisation's data retention policies and eDiscovery obligations.

In regulated industries, this creates specific requirements:

Financial services (APRA, FCA, SEC): Regulatory requirements mandate retention of communications and decision-making records. Copilot interactions related to investment decisions, customer advice, or regulatory reporting may need to be retained and producible on regulatory request.

Legal: Legal professional privilege and legal hold obligations interact with AI-generated content. If Copilot is used in the preparation of legal advice or in matters subject to litigation hold, those interactions need to be captured and preserved appropriately.

Healthcare: Clinical decisions informed by Copilot outputs may need to be documented in clinical records systems, not just in Microsoft 365 interaction logs.

Organisations need to review their retention policies and eDiscovery tooling to ensure Copilot interactions are covered. Microsoft Purview provides tools to manage Copilot content under the same retention and eDiscovery framework as other Microsoft 365 content - but this needs to be configured, it doesn't happen automatically.

3. GDPR and Australian Privacy Act

Copilot processes data within your Microsoft 365 tenant. For organisations in the EU or processing EU residents' personal data, the key questions are:

  • Where is Copilot processing data? Microsoft offers data residency commitments for enterprise customers in the EU and other regions. Verify that your Copilot deployment is configured to process data within the required geography.
  • Is the processing covered by your Data Processing Agreement with Microsoft? Microsoft's enterprise agreements include DPA terms that cover Copilot. Ensure your contract is current and that the DPA explicitly covers Copilot workloads.
  • Are Copilot interactions covered in your privacy notices and DPIAs? If Copilot processes personal data about employees or customers, this should be reflected in your privacy impact assessments and employee/customer privacy notices.

For Australian organisations, similar obligations apply under the Australian Privacy Principles. Cross-border data transfer concerns are addressed through Microsoft's enterprise terms, but they need to be specifically reviewed rather than assumed.

4. Copilot and Sensitive Information Types

Microsoft Purview Sensitivity Labels apply to Copilot interactions. If a document is labelled as Confidential or Highly Confidential, Copilot will respect those labels in how it handles content from those documents. It won't, by default, generate summaries of protected content in contexts where the protection label indicates restricted handling.

However, this protection only works if sensitivity labels are correctly applied to your data. In most organisations, sensitivity labelling is incomplete - many documents containing sensitive information aren't labelled, which means Copilot treats them as unrestricted.

Before relying on sensitivity labels as a Copilot control, audit coverage. What percentage of documents containing personal data, financial information, or confidential business information are correctly labelled? The answer is usually much lower than expected.

5. AI-Generated Content and Professional Standards

In regulated professions - legal, financial advice, medical - there are emerging questions about the use of AI-generated content in client-facing work, advice documents, and reports.

Copilot can draft client correspondence, generate financial summaries, or produce analysis documents. Whether this output can be used without human review and disclosure depends on:

  • Applicable professional regulatory standards (ASIC, ABA, medical boards)
  • Client agreements and disclosure obligations
  • Organisational policies on AI-assisted work product

Organisations in regulated industries should have explicit policies on what categories of work product require human review before delivery and where AI assistance must be disclosed.

6. Copilot Studio and Custom Agent Compliance

Beyond standard Copilot in M365 applications, many organisations are deploying Copilot Studio (formerly Power Virtual Agents) to build custom AI agents that automate workflows. These agents may have elevated permissions, access external data sources, and take actions on behalf of users.

Custom Copilot agents require a distinct compliance assessment. Each agent should be documented: what data sources does it access, what actions can it take, who authorised it, and what oversight exists? The compliance obligations for an agent that sends emails, updates records, or approves requests are substantially higher than for a passive AI assistant.

Common Compliance Gaps Organisations Miss

Based on common implementation patterns, the most frequent Copilot compliance gaps are:

Permissions not audited before rollout. Copilot is enabled, and suddenly users are seeing content they didn't know they had access to. This isn't a Copilot problem, but Copilot makes it visible and urgent.

Retention policies not extended to cover Copilot. Interaction logs are outside existing retention schedules, creating records management inconsistencies.

Sensitivity labelling incomplete. Labels are applied to some high-value documents but coverage is patchy, so Copilot's label-aware controls aren't effective across the estate.

No policy on AI-generated work product. Employees are using Copilot to draft client communications or regulatory submissions without clear guidance on review requirements and disclosure obligations.

Shadow Copilot usage. Employees using personal Microsoft accounts to access Copilot or using Copilot in ways IT isn't aware of, outside the governance framework.

Custom agents deployed without governance. Business units deploying Copilot Studio agents without IT visibility or compliance review.

Building a Microsoft Copilot Compliance Framework

Step 1: Pre-Deployment Assessment

Before broad Copilot rollout:

  • Audit Microsoft 365 permissions and remediate over-permissioning
  • Review and update sensitivity labelling coverage
  • Confirm data residency configuration meets regulatory requirements
  • Update your DPA documentation to include Copilot
  • Conduct a DPIA for Copilot use cases involving personal data

Step 2: Configure Retention and eDiscovery

  • Extend Microsoft Purview retention policies to cover Copilot interactions
  • Ensure eDiscovery workflows capture Copilot content for relevant legal holds
  • Configure communication compliance policies for regulated interaction monitoring where required

  • Define what types of work Copilot can assist with, and what requires human-only handling
  • Specify disclosure requirements for AI-assisted work product in regulated contexts
  • Establish a governance process for Copilot Studio custom agent approvals

  • Practical guidance on what Copilot can access (your data, not just public internet)
  • What types of tasks are appropriate vs. require care or human review
  • How to handle Copilot outputs in client-facing or regulated contexts

  • Regularly audit permission changes that could affect what Copilot can surface
  • Review custom agent deployments for scope creep
